PeakShares Sector Rotation ETF (PSTR)

PeakShares Sector Rotation ETF (PSTR) is built on the premise that equity sectors move in cycles — that technology outperforms in expansions, defensive sectors lead in slowdowns, and a disciplined rotation strategy can capture those shifts.

The sector rotation thesis

The core idea of PSTR rests on an observation: different sectors perform best at different points in the economic cycle. Energy and materials — the cyclical sectors — do well when growth is accelerating and inflation is rising. Technology and communications — the growth sectors — lead when growth is steady and interest rates are stable. Utilities, consumer staples, and healthcare — the defensive sectors — outperform when growth slows or economic uncertainty rises.

A static buy-and-hold investor owns all sectors in fixed weights (often capitalisation-weighted, so the largest sectors own the most money). PSTR instead tries to overweight whichever sectors are likely to outperform in the coming months based on current economic conditions, valuation, momentum, or other signals. The result, in theory, is better risk-adjusted returns: less drawdown in recessions (because the fund is overweight defensive sectors), more upside in expansions (because it is overweight cyclical sectors).

How it works in practice

PSTR does not use a single signal. Sector rotation systems typically blend several dimensions:

Valuation: Which sectors are cheap and which expensive relative to their own history? Cheap sectors often outperform over the following period, as mean reversion pulls prices back.

Momentum: Which sectors have recently outperformed? Momentum can persist, especially in strong uptrends.

Economic indicators: Signals derived from yield curves, leading economic indices, credit spreads, or other data that forecast growth. A steepening yield curve, for example, might suggest economic acceleration favours cyclicals.

Sector sentiment: Buying and short-selling activity, analyst recommendations, or other sentiment proxies that can be leading.

The fund’s allocation methodology will weight these signals and convert them into sector weights. The result is a portfolio that might be 30 per cent technology, 20 per cent healthcare, 15 per cent energy, and so on — a different allocation every month or quarter, depending on the signals.

The cyclical benefit and the friction cost

The tactical case is intuitive: if the strategy correctly identifies cyclical upturns, it will capture more of the rally by being overweight cyclical sectors. If it correctly identifies slowdowns, it will be overweight defensives, preserving capital. Over a full economic cycle, this could materially lift returns relative to a static allocation.

But tactical rotation carries three real costs. First is timing accuracy: the signals must work. Many studies have shown that sector rotation models do sometimes add value, but they are far from perfect. A model might be overweight energy just as oil crashes. It might shift out of technology just as a mega-cap rally begins. Missed calls are expensive.

Second is turnover and trading cost. A static portfolio rebalances once or twice a year. A tactical rotation strategy might rebalance monthly or quarterly, shifting billions of dollars from one sector to another. Each shift incurs trading costs, bid-ask spreads, and market impact. These frictions can exceed the gains from better timing.

Third is tax inefficiency. In taxable accounts, the frequent rebalancing can trigger capital gains. Long-term holders may see annual distributions that eat into after-tax returns.

Sector coverage and concentration

PSTR rotates among the eleven US equity sectors: energy, materials, industrials, consumer discretionary, consumer staples, healthcare, financials, information technology, communication services, utilities, and real estate. Because it holds all of them (just in varying weights), the fund provides broad diversification. Unlike a sector-focused ETF (such as technology-only or healthcare-only), PSTR is always fully invested across sectors.

However, the allocation model can create meaningful concentration. In a strong bull market, the model might push 40 per cent into technology, leaving just 5 per cent in utilities. This concentration is intentional — the whole point is to overweight the best-expected performers — but it means PSTR can be more volatile than a static broad-market index at certain points in the cycle.

Who uses PSTR and how

PSTR attracts several types of investors. Tactical traders use it to rotate between offense and defense without picking individual stocks — they get sector exposure without stock-picking risk. Asset allocators building a diversified portfolio might hold PSTR alongside fixed income and alternatives, using the sector rotation layer to manage equity-market risk. Investors who believe in economic-cycle timing but lack the expertise to build their own rotation system can use PSTR as an outsourced solution.

The fund is less useful for passive long-term holders; if you believe markets are efficient or you do not trust tactical signals, you are paying for rotation that does not add value.

How to research PSTR

Request the fund’s prospectus and fact sheet. These should detail the exact allocation methodology — which signals are used, how they are weighted, what the rebalancing schedule is, and whether there are minimum or maximum sector weights (some rotation strategies have guardrails to prevent extreme concentrations).

Review the fund’s historical allocation over the past several years. Was it overweight technology during the 2020–2021 rally? Was it overweight defensive sectors in 2022 when rates were rising? Did it rotate out of technology in 2022? Comparing the historical allocation to how the sectors actually performed tells you whether the model’s timing was any good.

Check the turnover rate. High turnover (80 per cent or more annually) is expensive and suggests the model is rotating frequently. Low turnover (below 30 per cent) suggests the allocation is more stable. Moderate turnover (40–60 per cent) is typical for quarterly rebalancing.

Look at the expense ratio and compare it to a static broad-market index. PSTR will have higher costs than a passive alternative because of the active allocation decision-making.

Finally, examine the current allocation. Is it concentrated in one or two sectors? Is it diversified? Understanding the current positioning tells you whether PSTR is currently taking a tactical bet (overweight cyclicals, for example) or sitting neutral.
