Carve-Out LBO: Buying a Division from a Large Company

A carve-out leveraged buyout is the acquisition of a division or subsidiary from a large company using debt financing. It differs from a traditional LBO of a standalone company: the acquired unit must be operationally separated from its parent, often relying on interim transition services agreements (TSAs), and faces the risk of losing shared cost allocations and economies of scale.

Why Sellers Offer Carve-Outs

Large conglomerates divest divisions for strategic reasons:

  • Non-core business. The parent acquired a competitor’s division years ago and now wants to focus on other areas.
  • Underperformance. A unit generating 5% ROIC in a 15% group doesn’t fit; pure-play ownership might unlock better management or focus.
  • Shareholder pressure. Breaking up high-complexity conglomerates often trades at a discount (the “conglomerate discount”); selling pieces at full value and returning cash to shareholders appeals to boards.
  • Regulatory. Antitrust concerns force divestitures; the seller uses a structured sale to a sponsor as the quickest exit.

For sponsors, a carve-out LBO is attractive if the division is profitable but administratively dependent on the parent. The sponsor bets it can build out the division’s own infrastructure more efficiently.

The Carve-Out Complexity: Separation and TSAs

Unlike buying a standalone company with full financial statements, buying a carve-out means the division’s financials are often buried in parent consolidation. The sponsor must:

  1. Extract historical financials. Request 3–5 years of stand-alone P&Ls from the parent. These are usually reconstructed from allocations, transfer pricing, and management estimates — not audited. Ambiguity creates underwriting risk.

  2. Identify stranded costs. Parent charges the division for corporate services: legal, HR, IT, risk management, insurance, executive offices, shared facilities. At carve-out, the division must buy these services independently or build its own. Stranded costs can be 5–15% of operating profit.

  3. Negotiate transition services agreements. The parent agrees to continue providing certain services for 12–36 months at agreed rates (often marked-up from internal cost) while the carve-out builds alternatives. A typical TSA covers:

    • IT infrastructure and data center hosting
    • HR payroll and benefits administration
    • Logistics and distribution networks
    • Finance shared services (accounts payable, reporting)
    • Procurement and vendor management
  4. Build standalone infrastructure. The sponsor invests capital and hires staff to replicate parent functions. A new IT team, a separate finance department, procurement specialists — all costs.

Financial Model Considerations

Entry Financials

The parent’s consolidated statements include allocations; the carve-out’s true stand-alone costs are higher. A division reported as:

Leverage Ratio at Entry

If the sponsor pays $200M enterprise value and finances with $140M debt (7.0x EBITDA on the $20M true stand-alone EBITDA), the leverage is aggressive. A 4.5x entry ratio on standalone EBITDA is more typical, but carve-outs often enter at 5–6x because true EBITDA is lower than parent-reported figures.

TSA Wind-Down

The sponsor budgets for TSA fees (typically 110–130% of the parent’s internal cost) during years 1–3, then eliminates those fees as independent services come online. The cash flow bridge must show when each TSA expires and the cost is replaced by internal or third-party vendors.

Standalone Viability and Key Risks

Scale Disadvantage

A division spun into independence loses economies of scale. Procurement costs rise (can’t pool orders with parent’s volumes), IT becomes inefficient at small scale, and overhead ratios climb. A parent buying paper at $1/unit as part of a $10B spend might see the carve-out paying $1.05/unit on a $200M spend. Margins compress.

Customer and Supplier Concentration

If the parent was the largest customer (e.g., the division supplied parts to other parent divisions), the carve-out’s post-close revenue could drop sharply. Similarly, if the parent renegotiated supplier terms and the carve-out loses those benefits, COGS rises. Both risks must be stress-tested.

Talent Retention

Key executives and skilled employees in the division often left when it was divested (especially if they were tied to parent equity or incentives). Sponsors must budget for turnover and rehiring.

Regulatory and IP

Does the carve-out own all necessary intellectual property, or does the parent retain some IP that the division licenses in perpetuity? Are there regulatory approvals needed to operate as a standalone entity? Export restrictions, licenses, certifications — all must be in place at close.

Underwriting the Carve-Out

Sponsors allocate significant resources:

  • Operational due diligence. Independent team assesses whether infrastructure can be built for the modeled costs.
  • Benchmarking. Compare the division’s stand-alone EBITDA to pure-play competitors of the same size; narrow any gap.
  • TSA negotiations. Detailed work to define which services, at what cost, for how long. A vague TSA becomes a dispute source post-close.
  • Standalone cost build-outs. Detailed plans for IT systems, HR processes, legal, tax, and audit — who provides them and at what cost?

Financing Implications

Lenders are cautious on carve-outs because:

  • Stranded cost risk. If the division loses a key parent customer or synergy, EBITDA deteriorates faster than stand-alone peers.
  • Execution risk. Building a standalone infrastructure is an operational challenge on top of running the business.
  • Scale disadvantage. Higher leverage on lower (adjusted) EBITDA means tighter covenant cushion.

A bank might finance a standalone LBO at 5.5x leverage but only 4.5x on a carve-out of the same EBITDA, reflecting the risk differential.

Success Factors

The best carve-out outcomes emerge when:

  1. The division is a true standalone. Limited shared infrastructure with the parent; operations can be cleanly separated.
  2. EBITDA stability is clear. Stand-alone financials are historically consistent; stranded costs are quantifiable.
  3. The sponsor has carve-out experience. Track record of building infrastructure and managing TSA wind-downs.
  4. Customer and supplier contracts are portable. The parent doesn’t have change-of-control clauses that terminate key agreements.
  5. Labor is stable. Key talent commits to staying through transition; no exodus post-close.
